What is Gross Profit Margin?
Gross profit margin measures what percentage of your revenue is left after paying for the direct cost of producing your product or delivering your service. It is calculated as: Gross Margin = (Revenue − COGS) ÷ Revenue × 100. A 35% gross margin means for every ₹100 you earn, ₹35 is available to cover operating expenses (salaries, marketing, rent) and contribute to net profit. The remaining ₹65 went directly to producing the goods or service.

Margin vs Markup: The Critical Difference
This is one of the most common sources of pricing errors in business. Gross Margin is profit as a percentage of the selling price. Markup is profit as a percentage of the cost. Both are calculated from the same numbers but give different results. Example: Product costs ₹60, sells for ₹100. Profit = ₹40. Margin = 40 ÷ 100 = 40%. Markup = 40 ÷ 60 = 66.7%. The danger: if you say "I want 40% margin" but your purchasing department calculates "40% markup," you will underprice by over 15%. Always confirm which basis is being used in any pricing discussion.

Fashion retail: A boutique buys a dress wholesale for ₹800 and sells it for ₹2,200. Margin = 63.6%, well within the typical 50-65% apparel range — but seasonal markdowns at the end of a collection can drag the realized margin down to 40% or lower once unsold stock gets discounted to clear inventory. Freelance design work: A designer bills a client ₹40,000 for a project that took ₹8,000 in software subscriptions and outsourced illustration work. Margin = 80% — high, but freelancers often forget to price in their own time as a cost, which overstates the "margin" compared to what an agency with paid staff would report for the same project.
Setting the Right Selling Price Using Margin
The correct formula to price for a target margin is: Selling Price = Cost ÷ (1 − Target Margin%). To achieve 40% margin on a ₹600 product: Price = 600 ÷ 0.60 = ₹1,000. Many business owners mistakenly use the markup approach: Cost × (1 + 40%) = ₹840 — which gives only 28.6% margin, not 40%. Understanding What COGS Should Include
A common mistake is including too much or too little in COGS. For manufactured goods: raw materials, direct labour, factory overhead, and inbound freight. For traded goods: purchase price, import duties, and inbound shipping. For services: direct contractor costs, software licenses used exclusively for that service, and direct travel. NOT in COGS: your own salary as owner, office rent (unless manufacturing space), marketing, accounting, and general administration. Including non-COGS expenses inflates your apparent cost and understates your true gross margin.
When in doubt about a specific cost, ask whether it would disappear if you stopped selling that one product entirely — if yes, it's COGS; if the expense continues regardless (rent, your salary, general marketing), it belongs in operating expenses instead.
How Discounts Impact Profit Margin
Discounts directly reduce gross margin in a non-linear way. A 10% discount on a 30% margin product does not reduce margin to 20% — it reduces it to 22.2% (profit goes from 30 to 20, but as a percentage of the new lower revenue). A 20% discount on a 30% margin product wipes out all gross profit and puts you at zero margin. And a 25% discount on a 30% margin product means you sell below cost. This is why high-volume sellers need high gross margins — they need the buffer to absorb discounts, commissions, returns, and the inevitable price competition. When Gross Margin Alone Is Misleading
Gross margin is a useful but incomplete picture. A business can have 80% gross margin and still be deeply unprofitable if it spends heavily on marketing, R&D, and executive salaries. Conversely, a grocery store at 25% gross margin can be highly profitable due to extreme operational efficiency and high asset turnover.
